She is, shes upstairs in the Inn around the corner to your right when you get to the top of the stairs just sitting at a table on the landing area. It puts an arrow marker ontop of her head as i had the same issue and wouldnt have turned like 360 to spot her if it wasnt for the tracker arrow.

Give Lydia some better equipment as it looks like she is still wearing all the default stuff she comes with from your screenshot! She'll equip anything thats an improvement over her default stuff if you give it her to hold. Oh and on the subject of companions...

She'll still have it but will have returned to her default equipment. Ive found from experience you will need to go into her items (they will still all be sat there) and take/re-give her 1 item and it sort of triggers her to re-equip everything again that she is holding.
